Bond Market’s Big Illusion Revealed as U.S. Yields Turn Negative

For Kaoru Sekiai, getting steady returns for his pension clients in Japan used to be simple: buy U.S. Treasuries.

Compared with his low-risk options at home, like Japanese government bonds, Treasuries have long offered the highest yields around. And that’s been the case even after accounting for the cost to hedge against the dollar’s ups and downs — a common practice for institutions that invest internationally.

It’s been a “no-brainer since forever,” said Sekiai, a money manager at Tokyo-based DIAM Co. which oversees about $166 billion.

That truism is now a thing of the past. Last month, yields on U.S. 10-year notes turned negative for Japanese buyers who pay to eliminate currency fluctuations from their returns, something that hasn’t happened since the financial crisis. It’s even worse for euro-based investors, who are locking in sub-zero returns on Treasuries for the first time in history.

That quirk means the longstanding notion of the U.S. as a respite from negative yields in Japan and Europe is little more than an illusion. With everyone from Jeffrey Gundlach to Bill Gross warning of a bubble in bonds, it could ultimately upend the record foreign demand for Treasuries, which has underpinned their seemingly unstoppable gains in recent years.

“People like a simple narrative,” said Jeffrey Rosenberg, the chief investment strategist for fixed income at BlackRock Inc. which oversees $4.6 trillion. “But there isn’t a free lunch. You can’t simply talk about yield differentials without talking about currency differentials.”

DIAM’s Sekiai has been shunning Treasuries since April, a month after foreign holdings of U.S. debt hit a record. Instead, he favors bonds of France and Italy because they “offer some degree of yield and the currency-hedging costs are cheap.” That shift lines up with the latest available Treasury Department data, which showed that demand from non-U.S. investors in April and May was the weakest in a two-month stretch since 2013.

The fact that yields on 10-year Treasuries are still way higher than those in Japan or Germany is part of the reason foreigners are having such a hard time actually profiting from the difference. Negative interest rates outside the U.S. have caused a surge in demand for dollars and dollar assets, pushing up the cost to get into and out of the greenback at the same exchange rate to levels rarely seen in the past.

Ten-year yields in the U.S. are currently about 0.23 percentage point below a basket of bonds from Australia, France, Germany, Italy, Japan, Spain and Switzerland on a hedged basis, versus 1.4 percentage points above on an unhedged basis, according to data compiled by BlackRock. At the start of the year, hedged Treasuries yielded over a half-percentage point more.

In Japan, where 10-year government bonds yield less than zero, the advantage for Treasuries has dwindled from a percentage point at the start of the year to less than 0.1 percentage point now. Without much added value for overseas investors, it’s harder to see foreign demand driving Treasuries to new records, especially as the Federal Reserve moves toward gradually raising rates.

Since falling to a record 1.318 percent on July 6, yields on 10-year notes have backed up as a string of economic reports such as last week’s jobs data bolstered the case for higher rates. They were at 1.58 percent today.

For a large swathe of institutional investors, especially those with conservative mandates, hedging is the norm when they go abroad. It eliminates the need to worry about the daily ebbs and flows in exchange rates and how that might affect their returns. When it comes to Treasuries, overseas buyers usually lock in a fixed exchange rate on the interest payments they get in dollars.

Conversion Costs

In that trade, the cost to convert payments from one currency to another is determined by the cross-currency basis swap. Take Japanese insurers as an example. Under normal circumstances, they would swap their yen for dollars and get interest on the yen they loaned out over the course of the contract.

But now, because the rate has turned negative, they’re effectively paying interest to lend the yen, which eats into their bond returns. That’s on top of the Libor rate they’ll need to pay for borrowing the dollars, which currently stands at 0.79 percent over three months.

The basis, as it’s known, was at minus 0.6425 percentage point for yen-based investors, which is close to the most expensive in five years. For those with euros, the basis is minus 0.43 percentage point. That’s more than twice as costly as the average over the past three years.

In a perfectly efficient market, none of this would matter. Differences in interest rates would be perfectly offset by the cost of exchanging two different currencies over time. But in the real world, things are far messier.

As unconventional monetary policies in Japan and Europe pushed yields lower and lower in recent years, demand for dollars has soared in tandem with the currency’s appreciation. Banks responded by demanding stiffer terms to swap into dollars as supply diminished, cutting into profits on the “carry trade” in Treasuries.

Treasuries will remain a better alternative for many overseas investors as long as an advantage exists, no matter how small the hedged yield pickup has become, according to Ralph Axel, a bond analyst at Bank of America Corp.

“They’ll just keep buying,” Axel said. Because of forces like negative rates and quantitative easing outside the U.S. “you clearly have a long-lasting bid.”

Of course, there’s the flip side. The overwhelming demand for U.S. currency is proving to be a boon for American investors and foreign central banks sitting on billions of dollars. Pacific Investment Management Co. also says there’s profit to be made by getting paid to swap dollars into yen.

Interest-Rate Swaps

Overseas money managers, though, have had to turn to more novel solutions to avoid the onerous hedging costs. Jack Loudoun, who helps oversee about $88 billion for Vontobel Asset Management in Zurich, says he prefers interest-rate swaps and futures on Treasuries to get exposure to the U.S. market because lower upfront costs help reduce foreign-exchange risk.

“We’re using derivatives to get access,” he said. “If you’re worried about hedging cost, swaps and futures are the avenues to go down.”

Whatever the strategy, there’s little debate over how important foreign demand is for the $13.4 trillion market for Treasuries.

“We’re at a point now where investors have to start thinking about this,” said Sachin Gupta, a foreign-bond fund manager at Pimco, which oversees $1.51 trillion. “As the cost of hedging rises to such an extent, there’s no extra carry to be had. That itself will slow down the demand — and, at some point, even reverse the demand — for Treasuries.”

Alcoholics Anonymous and its Twelve Steps have blessed mankind for over seventy years. In those years, millions of people in over 180 counties from all over the world have successfully used this great spiritual fellowship program.

Thousands of others have not benefited from the Twelve Steps. Some of those who did not benefit from Alcoholics Anonymous became detractors of A. A. and even enemies of the Twelve Steps and anyone who endorses them.

We wonder why. Why are so many good Alcoholics Anonymous results dotted with so many highly visible failures?

Most of those who have succeeded in the Alcoholics Anonymous program attribute their success to the spiritual nature of the Twelve Steps. These are the ones who thank God for their release from addiction slavery. They know their release was beyond their ability because they often sought their self-healing by will power. Will power always failed them. Freedom from addiction came only after they met Alcoholics Anonymous and the Twelve Step Program.

The testimonies of those who have made the program always give credit for their success to their Higher Power, who usually is called God as seen in Step Five.

In my personal experience with the Twelve Step Program, I have found there are two important keys for improving my spiritual life and spiritual growth.

First. I discovered a simple key was to properly take Step Three. Properly done, the step is simple. Properly done, it allows anyone to move quickly ahead with the Steps that follow. My experience is that those who did not make the program are those who never completed the third step.

While the Big Book clarifies the key element of Step Three, reading the Step as it is written can confuse a new comer. The step says We made a decision but doesn’t say what to do with that decision. I call this decision part Step Three (a). Step Three (b) is in the Big Book, page 63, paragraph two, lines 14-19. That paragraph offers wording for a prayer.

Making a decision must be joined with knowing what to do with the decision. There must be action! Make your decision, then go to a private place. When alone, read the prayer on page 63. Can you pray this prayer to your higher power? You must if you are ever going to enjoy the benefits of the Twelve Step Program.

The Big Book suggested prayer is: God, I offer myself to you – to build me anddo with me as you will . Relieve me of the bondage of self, that I may better do your will. Take away my difficulties, that victory over them may bear witness to those I would help of your power, your love, and The Way of life. May I do your will always!

This is a prayer of surrender of your self and all your rights and belongings to God to do with as he pleases. Because God is smarter than us, and loves us more than we love ourselves, he will always do a better job running our lives than we can do for ourselves.

ON REACHING THIS STEP, WE HAVE ADMITTED OUR PRIOR LIFE HAS BEEN OUT OF CONTROL AND WE HAVE NOT RECEIVED THE INTERNAL PEACE AND EXTERNAL SUCCESS WE HAVE BEEN SEEKING. WITH THIS PRAYER WE ARE ASKING OUR HIGHER POWER – OUR MAKER- TO REMAKE US INTO ANOTHER AND CHANGED PERSON.

Say the prayer to your Higher Power. Say it again to show you really mean it. Say it the third time to make it really stick in your memory. You must remember what you did on Step Three if you are to affirm Step Twelve. You need to be honest and always remember something was done for you. This was not something you did for yourself.

I f you prefer prayer words different than those of the Big Book, use your own words. It is your intent that matters. Are you willing to give yourself back to your maker in this life, right now? We might as well do it now because we must do that when we die. If we wait until then, we will have to explain why we didn’t do it now!

When you finish Step Three, you should actually feel different. Did you? If not, rethink the prayer and its meaning and continue to pray it until you know you mean what you said and God accepts it. You will know! Keep at it. I had to work on this prayer for several days to fully understand its meaning and honestly commit my intentions to it.

Also, review the Step Seven prayer in the second paragraph of Big Book, page 76. Step Eleven cements our willingness.

The second most important key to me is learning about the spiritual experience, and how to nurture it. Twelve Steps are to conquer addictions and to prevent slipping. The Twelve Step Program does not attempt to provide all the spiritual directions and answers you will want after addiction release.

In the fifty years since I found Alcoholics Anonymous and its Twelve Step Program, I have explained it to many newcomers. My sharing stories with old timers has caused me to review my early experiences and needs in my early times working the Program.

14. Rutgers

The Scarlet Knights will soon be better, but they re still behind the rest of the Big Ten pack. The linebacking corps should be good, and getting back Janarion Grant makes the receiving corps a plus. But the hope for new recruit Johnathan Lewis to shine at quarterback sooner than later is a need.

13. Purdue

The new era under Jeff Brohm should be more interesting right away. The defense has issues, but the linebacking corps should still take over from time to time and keep games from getting out of hand. Are the playmakers in place to get the O going like Brohm wants and needs? The receiving corps needs time, but David Blough is a good quarterback to start with.

12. Illinois

Can WR Mike Dudek get a little bit of health luck? Will transfer Dwayne Lawson be ready and able to go to give the team a killer quarterback? There s a chance the receiving corps becomes night-and-day better, but only if the offensive line gives everyone some time to work. The defense has the potential to be a factor, too, especially in the secondary.

11. Maryland

The Terps are still at least a year away from being more of a factor head coach D.J. Durkin needs the great recruiting class to kick in but they ll be more competitive this season led by a great linebacking corps and a strong group of running backs. Can freshman Kasim Hill be the quarterbacking star of the show right away? If so, look out.

10. Indiana

It s going to be the annoying team no one wants to face. Of course, it s not going to win the Big Ten, but it ll have the right makeup to pull off an upset or two. The Hoosiers have a sneaky-great linebacking corps starting with Tegray Scales and T.J. Simmons, while the offense will bomb away with QB Richard Lagow a good veteran throwing to an experienced and dangerous group of receivers.

9. Nebraska

Will be plucky be enough for Husker fans? The safeties are a strength, and the defense should be tough enough keep the team in games, but does the offense have the talent and pop to be more than just average? The receiving corps is just okay, the running backs are just okay, and the linebackers are just okay. Somehow, it all has to come together to be better than just okay.

8. Minnesota

P..J. Fleck inherits a good running game that should be able to control the time of possession, but can the passing game be more effective and efficient? The defense will be a rock up the middle, but are the playmakers there on the outside to get behind the line? Run the ball, get decent defense, play great special teams, and it should all work under the new guy.

7. Northwestern

If this isn t Pat Fitzgerald s best team, it won t be all that far off. The offensive backfield QB Clayton Thorson and RB Justin Jackson can play with anyone, and the line should be just okay enough to get by. The D might not be a killer, but the secondary has the talent to shine. It ll need to if the line isn t reloaded right away.

6. Michigan State

Even with the off-the-field issues, and even after all of last season s on-field disasters, there should be a good enough turnaround to be stronger. This won t be a Big Ten Championship good team, but it won t be 3-9 miserable. The running game will always be the easy fallback, and the linebacking corps leads a far better defense, but it ll still take a ton of work to turn the ship around.

5. Iowa

Here s a shocker for a Kirk Ferentz coached team. Why will Iowa be good? The offensive line will be fantastic. There needs to be some semblance of a downfield passing game, and there has to be more pop overall, but Akrum Wadley will be great for the ground game, the linebacking corps will be special, and the team will be a rock in all phases. Now, about that passing game

4. Michigan

Don t assume that losing almost all the starters will be a massive problem. The defensive line will reload in a hiccup, Wilton Speight is a strong veteran quarterback, and there might not be enough of a drop-off in defensive production to be noticeable. However, the young receiving corps has to be outstanding right away, a slew of new starters and their backups have to be ready for Game One against Florida, and the kicking game can t be a problem. The expectations might be relatively low, but the talent is there. There s a good chance the record can be at least as good.

3. Penn State

Will that whole hunter-becoming-the-hunted thing matter? Having a RB like Saquon Barkley and a baller of a quarterback in Trace McSorley should overcome most of the other issues and there aren t a ton of them. The lines need to replace a few of the main men, the receiving corps could use a star No. 1 target, and there s a bit of a prove-it factor overall for a team that might have simply caught fire at the right time. But the Nittany Lions were a year too early this seasonr s version should be every bit as strong.

2. Wisconsin

The defense loses pass rushers T.J. Watt and Vince Biegel along with top corner Sojourn Shelton, and the defense won t drop a lick. Even without the lost stars, the defensive front seven will once again be a brick wall, led by a linebacking corps that ll be the best in the Big Ten or No. 1A behind Iowa. Even without OT Ryan Ramczyk and RB Corey Clement, the Wisconsin ground game will be the Wisconsin ground game. It all adds up to more of the same.

1. Ohio State

And here we go again. The backfield of QB J.T. Barrett and RB Mike Weber will dominate, but can the young wide receivers come though? It s Ohio State what do you think? The secondary has more talent where all the other ones came from, and the linebackers will be fine, but it s the defensive front that ll be the biggest positive. No team should have this many great defensive ends.

The Best Fly Fishing Rod and Reel Combo for the Money

One of the hardest fly fishing choices for beginners is finding and choosing a good fly rod and reel combo. You probably understand that a good rod will help you learn and make it easier to cast and catch fish while a bad rod might be so troublesome that you give up the sport altogether. The challenge is to find the best rod and reel combination for the money. And the money that matters? Your budget.

The most cost-effective way for a beginner to get into fly fishing is to choose a decent fly rod and reel combo.

Don t buy a cheap rod from a discount retail store. Instead, there are a handful of rods that are perfect for beginners a blend of quality with a low investment that will help you learn without breaking the bank. Any of the rod and reel combinations noted below will be well worth the money for beginners, and they all make great gifts. Plus, for guys who already have a favorite rod, these combos give you a chance to pick up a backup rod (in case you break yours while fishing) or get a size and weight combination that you don t have. For me personally, I have a 9-foot, 6-weight Sage that I received as a gift that is my go-to rod for trout, while I also bring along a little 7.5-foot, 3-weight Cabela s Three Forks rod and reel combo.

How to Choose a Fly Fishing Rod

Fly rods are rated by weight, which is the thickness and weight of your fly line. So a 5-weight rod is rated for a 5-weight fly line. They come in different lengths, but a 9-foot rod is the sweet spot for most anglers. In fact, the most versatile rod, especially for trout, is a 9-foot, 5-weight fly rod. You can t go wrong with this size as a gift or for a first rod.

At the same time, if you know you are going to fish primarily on small creeks, you could get a 4-weight fly rod or even an ultralight 7.5-foot, 3-weight fly rod. Alternately, if you know you want to fly fish for bass or fish lakes and big rivers with big streamer flies, a 7-weight or 8-weight rod might be smart. For steelhead or salmon, you would want at least an 8-weight rod.

All that said, if you want to fish primarily for trout, stick with a 5-weight or 6-weight rod. in 4-pieces (see also, How to Choose the Best Fly Rod for Trout ).

How to Choose a Fly Fishing Reel

But don t worry. You can catch huge fish with today s entry-level reels. I ve caught hard-fighting coho salmon on entry-level reels, and even brought in a 23-inch brown trout on a tiny entry-level reel rated for super-light 3-weight fly rods. Set your drag lightly, and if you hook into a big fish, gently apply pressure to the outside rim the palming rim of your reel during big runs where the fish takes off fast and hard. The technique is to not stop the reel from turning, just slow it down a bit and put more pressure on the fish without snapping your tippet.

It s a technique, which is part of the challenge and joy of fly fishing in the first place.
